Twitter is a social networking and microblogging service that allows you answer the question, "What are you doing?" by sending short text messages 140 characters in length, called "tweets", to your friends, or "followers."
Basically, if you blog or want to make a comment about something, you post it on twitter and it's visible to the community. You can also follow people and see what they've been saying, and in turn, get followed yourself. If you have a website you want people to visit it's a useful tool to get the word out. Also, when you follow people it sends them an email that you are following them, as long as they haven't tampered with the default settings.
Personally, I'm a little creeped out by it.
