So I got Twitter (to follow Adam Lambert XD). I've set my updates to private, but does that mean that if I reply to someone else's tweet and they are not following me, that they will not see it?

Correct. Nobody can see your updates except from your followers if your updates are set to private.

Hardly anyone on Twitter sets their updates to private anyhow, it's such an open site that nobody really needs to. Provided you don't include personal details in Twitter posts, it's really unnecessary, as Twitter can help you talk to people across the web even if they're not a follower.
