A hashtag is used to tag your picture to a certain category. Other instagram users can view that tag and (hopefully) see images relating to the tag.

Say you posted a picture of a dog in front of a lake.
#lake #water #blue #dog #pet #cute #sunny #clouds #sky #sun #weather #nice #petstagram #puppy

They get you heaps of likes from Instagram users also.
