If I mute a conversation would the other person know I muted it?
I was speaking to someone facebook but they claimed I muted the conversation when I did not..I think FB was playing up or there was a bug, but can the other person tell if the convo was muted? if so how they would they be able to tell? what would happen if the convo was muted?

No they don't know. It will show notification only when you leave the conversation.
